I found this pencil sized hole in the side of the flue pipe. This may sound like a dumb question, but wouldn't this be considered a safety hazard for carbon monoxide? I've heard of people drilling holes in the side of them to gain access to the inside for testing purposes, but this hole appears a little large for that.

That hole is for the Service Mechanics to stick their proble in for checking the combustion test, like CO2, stack temperature. Harmless.

Thanks. I started searching the forum after I made that post and found exactly what you were describing.
